I just noticed that this was in the Images section of the Theme Images... what does it do? I added some random image to it and checked the default avatars... that clearly was not it.

Just one of my old forums I'm using to take screen shots for a tutorial I'm writing. The above screen shot is from the theme images. I've never seen that section before until now (I just upgraded this forum to v5 last night). I suspected that it would change default Avatars if I uploaded an image in it, but it did not. Plus, I thought this was where you changed your forum's default avatar?

I just tested it there, and it seems to be working fine. The Forum Avatars page is to allow you to upload some default avatars that your users can choose from regardless of theme. You can select a default avatar here, and in the absence of a theme-specific default avatar, it will set the default for all themes. The area you just discovered is to allow you to set theme-specific default avatars, which overwrite the forum-wide ones if present.
